Enterprise Resource Planning systems are the backbones of business activities in modern times, as these systems combine different critical functions of a business, such as finance, inventory, manufacturing, and customer relationship management. One may, therefore, be curious to know if actually implementing an ERP system requires any major financial investment. One very essential question businesses would ask is: Are the costs of implementing an ERP system capitalized or expensed right away? The accounting treatment given to these implementation costs, therefore, directly impacts your financial statements.

Capitalization vs. Expensing: What is the Difference?

Capitalization: A cost is treated as an asset on the balance sheet of the company. The cost would then be depreciated (spread) over the useful life of the asset, showing up in future income statements. This strategy will help in matching the expense with the long-term benefits the ERP system provides.

Expensing: An expense, when expensed, would be subtracted from revenues in the current accounting period, reducing net income. Such treatment is adopted to reflect the immediate impact of the incurred expense on profitability.

Under What Conditions Can ERP Implementation Costs Be Capitalized?

Following FASB, certain conditions, as outlined in ASC 350, under which some ERP implementation costs can be capitalized are as follows:

Future Benefits: The Expenditure should yield a future economic benefit for the business, such as increased efficiency, productivity, or data management

Measurability: A cost is to be identifiable and measurable. Proper documentation related to Software licenses, consultant fees, and the amount of internal labor resources consumed in the implementation is essential.

Probability of Recovery: There is a good probability that the company will recover the cost through future benefits. This can usually be demonstrated more easily for ERP implementations of long-term nature.

Examples of Capitalizable Costs:

Software licenses: The ERP software itself represents a capitalizable asset.Implementation Fees: Consultant fees for customization, data migration, and configuration of the system can be capitalized.

Internal Development Costs: Salaries and benefits for internal IT personnel directly involved in implementation can, to some extent, be capitalized, but with limitations—generally, training costs are expensed.

Customization Costs: Modification of the readiness of the ERP system can be capitalized to specially meet business needs.
